Property Valuation Methods Explained: Market, Income, and Cost Approach

How do professional valuers determine what a property is worth? The answer lies in three internationally recognized valuation methodologies – the Market Comparison Approach, the Income Capitalization Approach, and the Cost Approach. As IBBI Registered Valuers, we use all three methods to ensure the most accurate property valuation. This guide explains each approach, when it's used, and how it works.

1. Market Comparison Approach (Sales Comparison Method)

The Market Comparison Approach is the most commonly used valuation method for residential properties and land valuation. It determines a property's value by comparing it with similar properties that have recently been sold in the same area or comparable locations. The process involves identifying 3-5 comparable properties (comps) that have recently sold, analyzing differences in size, condition, location, amenities, and features, making adjustments for differences between the subject property and comparable properties, and arriving at a market value based on adjusted comparable prices.

When it's used: This approach is most effective for residential properties, land, and any property type where there are sufficient recent comparable sales data available. It's the primary method used for bank loan valuations of residential properties.

Example: To value a 2BHK apartment in Bangalore's Koramangala, we would analyze recent sales of similar 2BHK apartments in Koramangala, adjust for differences in floor area, floor level, amenities, and age of building, and arrive at a per-square-foot rate that reflects the current market.

2. Income Capitalization Approach (Investment Method)

The Income Capitalization Approach values a property based on the income it generates or could generate. It's the primary method for valuing commercial properties, rental properties, and investment real estate. The basic formula is: Property Value = Net Operating Income (NOI) ÷ Capitalization Rate (Cap Rate). NOI is calculated as Gross Rental Income minus Operating Expenses (maintenance, insurance, property tax, vacancy allowance).

When it's used: Commercial offices, retail spaces, hotels, warehouses, and investment properties where rental income is the primary value driver. It's also used as a cross-check for residential properties in rental markets.

Example: A commercial office in Hubli generates ₹12,00,000 annual rental income. After deducting ₹2,00,000 in operating expenses, the NOI is ₹10,00,000. With a cap rate of 7%, the property value = ₹10,00,000 ÷ 0.07 = ₹1,42,85,714 (approximately ₹1.43 crore).

3. Cost Approach (Summation Method)

The Cost Approach determines a property's value by calculating the cost of replacing the property with a similar one, minus depreciation for age and wear. The formula is: Property Value = Land Value + (Replacement Cost of Building – Depreciation). Replacement cost includes current construction costs for a similar building using current materials and labor rates.

When it's used: New construction properties, special-purpose properties (schools, hospitals, temples), insurance valuations, and properties where comparable sales data is limited. Our technical due diligence expertise as Chartered Engineers enables precise cost assessments.
